In August 2022, LimitBreak announced its game plan to break the infantile limits of web3 gaming with its free-to-own (f2o) business model (VentureBeat 2022). Since then, web3 game researchers have written about what it means for game development (Vasudev 2022, Foo 2022).

In this post, I will review the economic implications of free-to-own (f2o):

  1. Free-to-own is a combination of and commitment to free mints and airdrops of NFTs.
  2. Price discovery in F2O is free, profitable, and forgiving.
  3. Consumer surplus of free NFTs is captured by the NFT project and NFT holders.
  4. Airdrops can complement existing NFTs and increase demand.

What is free-to-own?

Free-to-own is a term coined by Gabriel Leydon, the CEO & co-founder of MZ (creator of many top-grossing mobile games like Game of War) and now LimitBreak.

F2O refers to the combination of and a commitment to two NFT distribution methods. First, the initial set of NFTs are free to mint, which creates the tokens on the blockchain. Second, subsequent NFTs are distributed as free airdrops to the holders of the existing NFTs.

LimitBreak’s DigiDaigaku NFTs are the first NFTs to officially adopt this term (though past projects have had free mints and airdrops), and many other gaming projects are following suit.

The price of free NFTs

When a company releases their NFTs for free, it gets a few interesting benefits, one of which is automatic and profitable price discovery.

Pricing is a difficult business problem, especially in digital products that have zero marginal cost of production. In web2, if a company releases an app for free, it has to figure out other ways to monetize, such as freemium models or in-app purchases. But in web3, price discovery is free through native secondary markets. Every NFT can automatically be sold on a secondary marketplace like OpenSea.

For NFT projects, it is notoriously difficult to set a mint price for a new NFT collection. Price an NFT too high, and you risk not selling out, which does little to help collector sentiment. Price an NFT too low, and you miss out on revenues.

In the f2o model, NFT projects no longer have to pinpoint market demand to price its NFTs. This model is more forgiving for less successful NFT releases. The market will discover a price for each NFT collection, starting at zero.

Profiting from free NFTs

Not only is price discovery automatic in web3, it can actually be profitable, thanks to royalties on secondary NFT platforms. Secondary NFT marketplaces usually take fees (around 2.5%) for themselves and also allow the creators to earn a royalty on secondary sales (around 2.5%).

In f2o projects, the royalties can be set even higher (around 10%) without much complaint from NFT collectors. After all, the NFT was free. Then, the price discovery generates volume on the secondary market from which the royalties, in some cases, is higher the revenues from a hypothetical mint. DigiDaigaku has almost 10k ETH volume at 2 months since mint across its NFT collections.

Another strategy by Limitbreak has been to itself own a set of Genesis DigiDaigaku NFTs. This way, Limitbreak fairly receives airdrops of subsequent NFTs. By becoming a holder, a Limitbreak aligns its incentives with the holders. Thus, after the market discovers a price for its airdropped NFTs, it can sell and profit from the airdrops in the secondary market.

Supply and demand

To understand the next economic implications of f2o, let’s briefly overview the basic economics of supply and demand.

The demand curve is downward sloping and captures a simple notion that overall demand goes up as price goes down. The supply curve often has the opposite relation: the more that a producer can get for its product, the more it will produce.

Some buyers get a product for less than they are willing to pay. This is the consumer surplus, and companies want to minimize it to get the most from their buyers.

Consumer surplus of free NFTs

Usually, a company wants to minimize consumer surplus. But with free NFTs, price moves on the secondary market and generates revenue through royalties, as explained earlier.

Further, the recipients of the free NFTs form an engaged community. Free NFTs not only dampen a holder’s short-term expectations for ROI, but it allows holders to profit from the consumer surplus.

Free airdrops also allow all holders to participate with no cost. If a mobile app is free, users have the option to try an app without paying. If an airdrop is free, users have the option to use the NFT in the game without cost, thereby increasing user engagement (Ju 2022).

Complementary NFTs

Some airdrops sometimes act as substitutes for existing NFTs from the same creator. As a simplistic example, Mutant Apes are profile pictures that were essentially airdropped to existing holders of Bored Apes. If I use a Bored Ape for my Twitter profile picture, then I can’t use a Mutant Ape for my profile picture.

In DigiDaigaku, the existing Genesis DigiDaigaku and the airdropped Spirit DigiDaigaku NFTs are complementary goods. You need both types of NFTs to create either Royal Heroes (for matching IDs) or Warrior Heroes (for non-matching IDs). If you have just the Genesis NFT, you cannot make any Heroes, and if you have just the Spirit NFT, you can only make Rogue Heroes which are not as good as Royal or Warrior Heroes.

Lowering prices for a good increases demand for a complementary good. For example, when a grocery store has a discount sale for burger patties, the demand for burger buns goes up. The demand curve shifts outward, either increasing quantity sold given a fixed price or increasing the price given a fixed quantity.

Free, complementary airdrops take the above concept to the limit. Because the airdropped Spirit NFT was free, it not only allows price discovery for the Spirit NFT, but it also theoretically shifts the demand curve outward for the Genesis NFT. While not all free airdrops are complements, creating complements is a strategy in f2o to increase demand in the NFTs in an ecosystem.

Conclusion

F2O is an innovative collection of solutions to business problems in the web3 gaming space. The F2O model is early, but its impact is already felt in the web3 space. I am looking forward to seeing how it develops into a mature web3 ecosystem.
